The economists were honoured for developing models that connect individual decision-making with broader economic trends, helping central banks and governments design policies to manage inflation, unemployment and economic fluctuations

Understanding Stabilisation Policy and the Keynesian Approach
The 2026 Nobel Prize in Economics, officially known as the Sveriges Riksbank Prize in Economic Sciences in Memory of Alfred Nobel, was awarded on October 12 to Robert E. Hall of Stanford University and Michael Woodford of Columbia University. Their work on the microfoundations of macroeconomics has helped explain how government and central bank policies influence the wider economy.

Stabilisation policy refers to measures taken by governments and central banks to reduce economic fluctuations, support steady growth and limit unemployment. Governments use fiscal policy by adjusting public spending and taxes, while central banks use monetary policy tools such as interest rates and open market operations.
The concept gained prominence through economist John Maynard Keynes during the Great Depression of 1929–39. Keynes argued that falling demand could lead to prolonged unemployment and economic hardship, requiring government intervention. However, traditional Keynesian models faced criticism during the stagflation of the 1970s, when high inflation coexisted with weak economic growth and unemployment.
Economist Robert Lucas argued that people and businesses change their behaviour in response to policy decisions, meaning past economic relationships cannot always reliably predict future outcomes.
How Hall and Woodford Changed Economic Thinking
Robert Hall demonstrated that household consumption depends significantly on expectations about future income and wealth. According to his research, people may change their spending when they receive unexpected information about their financial circumstances. This challenged the idea that past economic data alone could reliably forecast future consumption.
Hall also examined labour-market search frictions, which can help explain why unemployment may persist even after economic recovery begins.
Michael Woodford developed macroeconomic models based on individual economic decisions and expectations. His work combined forward-looking behaviour with the concept of the natural or neutral interest rate—the rate consistent with stable inflation and an economy operating at its potential.
Woodford’s research also highlighted the importance of central bank communication. Through forward guidance, central banks can influence expectations about future interest rates, affecting borrowing, investment and spending even before rates change.
Together, the economists’ contributions have strengthened the theoretical framework used by central banks and finance ministries to assess policy decisions. Their research helps explain how interest-rate changes, inflation expectations and household and business behaviour interact during economic fluctuations and crises.
